The seat back of my Otto stroller folds backwards at the top. Is this a fault?

This fold at the top of the seat back is part of the design of the Otto, it is not a broken part.

The stroller back needs to fold at this point to enable it to tuck into the compact collapsed stroller unit.

You will find that when there is weight sitting in the stroller, ie your child, this pulls the back downwards and straightens the fold.

As a child gets taller, their back rests against this part of the stroller putting tension on the fabric which then holds the back in place.
